Efficient electricity market design depends on precise understanding of operational and economic metrics. Concepts like LCOE, capacity factor, merit order dispatch, and spinning reserve directly shape investment decisions, grid reliability, and tariff policy.
LCOE represents the net present value of total lifecycle costs — capital, fuel, operations, and maintenance — divided by total energy generated over a plant's lifetime. It provides a standardised benchmark for comparing technologies such as solar, wind, coal, and gas on a per-unit-of-energy basis. Regulators and planners use LCOE to guide least-cost resource planning and competitive bidding frameworks.
Capacity factor measures actual annual generation as a proportion of the theoretical maximum if the plant ran at full rated capacity throughout the year. Thermal plants typically achieve higher capacity factors than variable renewable sources like wind and solar. This metric is critical for assessing asset utilisation and determining the bankability of generation projects.
Merit order dispatch ranks power plants in increasing order of their variable (marginal) costs, not fixed costs, to minimise total procurement expenditure. Plants with the lowest marginal cost — typically renewables and run-of-river hydro — are dispatched first. Misapplying this principle by using fixed costs would distort economic efficiency and inflate electricity procurement costs.
Spinning reserve consists of generation capacity already synchronised to the grid and capable of responding within seconds to sudden demand surges or plant outages. It is a primary ancillary service essential for frequency regulation. As renewable penetration increases, maintaining adequate spinning reserve becomes a central grid management challenge for system operators.
