Inflation — UPSC Mains Model Answer

Economy · UPSC CSE
Question: Types of inflation — demand-pull, cost-push, and structural — their causes, distinctions, and policy implications for India

Introduction

Inflation, as a macroeconomic phenomenon, is not monolithic. Identifying its root cause — whether demand-side excess, supply-side shocks, or structural rigidities — is prerequisite to calibrating an effective policy response.

Body

1. Demand-Pull Inflation

This arises when aggregate demand persistently exceeds the economy's productive capacity. Triggers include expansionary fiscal policy, excessive credit growth, or a surge in consumer spending. In India, large fiscal deficits monetised through borrowing have historically contributed to demand-pull pressures, complicating the Reserve Bank of India's monetary management.

2. Cost-Push Inflation

Supply-side shocks — rising crude oil prices, wage increases, or disrupted raw material supply chains — shift the aggregate supply curve leftward, raising prices without any increase in demand. India's vulnerability to imported inflation, particularly through petroleum products, makes cost-push dynamics especially consequential for both headline and core inflation.

3. Structural Inflation

Structural inflation stems from deep-seated rigidities: inadequate storage and cold-chain infrastructure, fragmented agricultural markets, and poor rural connectivity. These bottlenecks prevent supply from responding elastically to demand signals. India's recurring food inflation episodes — particularly in vegetables and pulses — are largely structural rather than purely monetary in origin.

4. Policy Implications and Misdiagnosis Risk

Treating structural inflation with monetary tightening alone is counterproductive — it suppresses demand without addressing supply-side failures. Effective governance requires a layered response: monetary discipline for demand-pull, supply-chain reforms for cost-push, and long-term infrastructure investment for structural causes.

Conclusion

Accurate diagnosis of inflation's type determines whether the remedy lies with the central bank, the finance ministry, or sector-specific regulators. Conflating these categories risks policy mismatch, imposing growth costs without durably anchoring price stability.
